Believe it or not, they\u2019re connected. Whenever there are changes to one, both are affected. Here\u2019s a high-level overview of the connection between the two.<\/p>\n<h4><strong>The Relationship Between Housing Inflation and Overall Inflation<\/strong><\/h4>\n<p>Shelter inflation is the measure of price growth specific to housing. It comes from a <a href=\"https:\/\/www.bls.gov\/news.release\/cpi.nr0.htm\" rel=\"noopener noreferrer\" target=\"_blank\">survey<\/a> of renters and homeowners that\u2019s done by the <em>Bureau of Labor Statistics<\/em> (BLS). The survey asks renters how much they\u2019re paying in rent, and homeowners how much they\u2019d rent their homes for, if they weren\u2019t living in them.<\/p>\n<p>Much like overall inflation measures the cost of everyday items, shelter inflation measures the cost of housing. And for four consecutive months, based on that survey, shelter inflation has been <a href=\"https:\/\/www.bls.gov\/news.release\/cpi.nr0.htm\" rel=\"noopener noreferrer\" target=\"_blank\">coming down<\/a> (<em>see graph below<\/em>):<\/p>\n<p><a href=\"https:\/\/www.simplifyingthemarket.com\/content\/images\/20230829\/20230831-Shelter--housing--inflation-pulls-back.png?a=616460-ab6caa3a6a8f085fc17c865a33a506b4\" rel=\"noopener noreferrer\" target=\"_blank\"><img decoding=\"async\" src=\"https:\/\/blog.sfloridaluxuryhomes.com\/wp-content\/uploads\/2023\/08\/20230831-Shelter-housing-inflation-pulls-back.png\"><\/a>Why does this matter? Well, shelter inflation makes up about one-third of overall inflation, as measured by the <a href=\"https:\/\/www.bls.gov\/cpi\/\" rel=\"noopener noreferrer\" target=\"_blank\"><em>Consumer Price Index<\/em><\/a> (CPI). So, when shelter inflation moves, it leads to noticeable moves in overall inflation. That means the recent dip in shelter inflation might be a sign that <strong>overall inflation could fall in the months ahead<\/strong>.<\/p>\n<p>That moderation would be a welcome sight for the <em>Federal Reserve<\/em> (the Fed). They\u2019ve been working to get inflation under control since early 2022. While they\u2019ve made some headway (it peaked at <a href=\"https:\/\/www.bls.gov\/news.release\/cpi.nr0.htm\" rel=\"noopener noreferrer\" target=\"_blank\">8.9%<\/a> in the middle of last year), they\u2019re still trying to get to their 2% goal (the latest report is <a href=\"https:\/\/www.bls.gov\/news.release\/cpi.nr0.htm\" rel=\"noopener noreferrer\" target=\"_blank\">3.3%<\/a>).\u00a0<\/p>\n<h4><strong>Inflation and the Federal Funds Rate <\/strong>\u00a0<\/h4>\n<p>What\u2019s the Fed been doing to lower inflation? They\u2019ve been increasing the Federal Funds Rate. That interest rate influences how much it costs banks to borrow money from each other. When inflation climbed, the Fed responded by raising the Federal Funds Rate to keep the economy from overheating.<\/p>\n<p>The graph below shows the relationship between the two. Each time <a href=\"https:\/\/www.bls.gov\/cpi\/\" rel=\"noopener noreferrer\" target=\"_blank\">inflation<\/a> (<em>shown in the blue line<\/em>) starts to climb, the Fed <a href=\"https:\/\/fred.stlouisfed.org\/series\/FEDFUNDS\" rel=\"noopener noreferrer\" target=\"_blank\">raises<\/a> the Federal Funds Rate (<em>shown in the orange line<\/em>) to try to get it back to their target of 2% (<em>see below<\/em>):<\/p>\n<p><a href=\"https:\/\/www.simplifyingthemarket.com\/content\/images\/20230829\/20230831-Federal-Reserve-Rate-Actions-and-inflation.png?a=616460-ab6caa3a6a8f085fc17c865a33a506b4\" rel=\"noopener noreferrer\" target=\"_blank\"><img decoding=\"async\" src=\"https:\/\/blog.sfloridaluxuryhomes.com\/wp-content\/uploads\/2023\/08\/20230831-Federal-Reserve-Rate-Actions-and-inflation.png\"><\/a>The circled portion of the graph shows the most recent spike in inflation, the Fed\u2019s actions to raise the Federal Funds Rate to fight that, and the moderation of inflation that happened in response to that hike. As inflation gets closer to the Fed\u2019s current 2% goal, they may not need to raise the Federal Funds Rate much further.<\/p>\n<h4><strong>A Brighter Future for Mortgage Rates?<\/strong><\/h4>\n<p>So, what does all of this mean for you? While the actions coming out of the Fed don\u2019t determine mortgage rates, they do have an impact. As <em>Mortgage Professional America<\/em> (MPA) <a href=\"https:\/\/www.mpamag.com\/us\/mortgage-industry\/guides\/reasons-why-mortgage-rates-are-going-up\/455281\" rel=\"noopener noreferrer\" target=\"_blank\">explains<\/a>:<\/p>\n<blockquote><p><em>\u201c. . . <\/em><strong><em>mortgage rates and inflation are connected, however indirectly<\/em><\/strong><em>.
